A bank, at its core, is one of the most compelling business models out there.

This is largely due to the “float”, which is low-cost capital that builds up from the natural course of doing business.

The ability to build a float and earn a low-risk return from the spread between what you pay and what you earn on other people’s capital is easy money.

Furthermore, this allows a bank to build a great foundation from which to build out a range of other high-profit financial services.

That said, pervasively low interest rates have negatively impacted the bottom line of banks. And interest rates have continued to drop from already low levels.

It’s simple.

There’s not much of a spread to take advantage of. In addition, low-risk returns on capital are limited.

The power of the float is diminished in this kind of environment.

Let’s not lose perspective, though.

Major US banks remain extremely profitable, even if they’re not as profitable as they could be.

And the monetary stimulus coming via the cuts in interest rates are designed to stimulate the economy and stave off a recession, which obviously works to the advantage of banks.

Moreover, a diversified bank always has a number of levers to pull – differentiation, building relationships, delivering value, making use of local expertise – in order to pump out strong growth and ever-growing dividends.

KeyCorp is doing all of this.

And shareholders are collecting their growing dividends as a result.

The bank has increased its dividend for nine consecutive years.

That’s a solid track record coming out of the Great Recession, which saw many banks (including KeyCorp) cut their dividends in the face of one of the worst financial crises we’ve ever seen.

With a five-year dividend growth rate of 21.3%, KeyCorp is making up for lost time here.

Admittedly, much of that dividend growth was due to an artificially low payout after the dividend cut, so it’s not the kind of growth rate you should count on over the long term.

However, the most recent dividend increase, which was announced in July, was almost 9%.

That tells us that the bank is still handing out very generous dividend raises.

And with a payout ratio of 45.7%, they’re positioned to continue handing out plenty more where that came from.

This is coming on top of a market-busting yield of 3.87%.

That’s more than twice as high as the yield on the S&P 500.

It’s also almost 160 basis points higher than the stock’s own five-year average yield.

The dividend metrics are checking all of the boxes.

Mouth-watering yield. Moderate payout ratio. Clear commitment to dividend growth that greatly exceeds inflation.

The analysts noted this about the bank’s prospects:

We hosted meetings with management and continue to see scope for significant cost improvement. While the company has trimmed 3-5% of gross costs annually, management still sees levers to pull. The acceleration of digital uptake will result in a thinner branch footprint, with a faster pace of closures likely versus the recent 2-3% annual pace. Meanwhile, the exiting of the indirect auto business, and refocusing on Laurel Road and mortgage should have long-term benefits. That said, while PPP loans will help reported net interest income for fiscal 2021, core NII still faces pressure and is not likely to bottom until fiscal 2022.

KeyCorp stock investors receive a 4.87% dividend, which the bank claims will remain intact. The Jefferies target is $15, and the consensus target is $13.88. The shares ended Monday’s trading at $15.20, up almost 19% on the day.

(Reuters) - KeyCorp (NYSE:KEY) reported on Thursday a bigger-than-expected 50% fall in quarterly profit, as it set aside more rainy day funds amid growing economic uncertainties.

Shares of the company fell nearly 3% in premarket trading.

The lender's provisions for credit losses jumped by 271% to $167 million at the quarter end, compared with $45 million in a year-ago quarter.

Banks have started to raise their provisions for loan losses as high borrowing costs threaten to cripple the banking sector from the risk of defaults.

The company's net interest income fell nearly 11% to $986 million for the quarter ended June 30, compared with $1.1 billion, a year earlier.

Net income from continuing operations attributable to the company's common shareholders came in at $250 million, or 27 cents per share, compared with $504 million, or 54 cents a share, a year earlier.

Analysts on average had expected 31 cents per share, according to Refinitiv IBES data.

The downbeat results follow a tumultuous first quarter in which a global banking crisis - triggered by the collapse of three U.S. regional banks - led panicked consumers to pull out billions in deposits.

Lender's average deposits fell 0.4% sequentially as customers continue to chase higher yielding options for better returns. On year-on-year basis, deposits were down 3.1% in the second quarter.

JPMorgan upgraded KeyCorp (NYSE:KEY) to Neutral from Underweight and raised its price target to $13.00 from $11.50, noting it sees less risk of an imminent dividend cut.

Previously, the Underweight thesis was driven by concerns that KeyCorp faced an elevated risk of reducing its common dividend due to new capital rules for banks with assets over $100B and its relatively high dividend yield. However, with the new capital proposals allowing banks until mid-2028 to achieve full compliance and a longer timeline than anticipated, KeyCorp now has more flexibility and time to manage this situation without the risk of a common dividend cut.

KeyCorp (NYSE:KEY) was lifted to Neutral from Underweight at JPMorgan on Wednesday, with analysts raising the price target to $13 from $11.50 per share.

They told investors that with the company having more runway to comply with capital proposals, there is less risk of a dividend cut.

"With the company having guided down net interest income several times over the past few quarters, when KEY reported 2Q23 earnings it appeared that the NII miss risk story had for the most part played out," the analysts wrote. "In fact, with the pace of deposit cost increases as well as non-interest bearing deposit outflows likely to slow down from 2Q23, we now see Key's NII as reaching a trough in the next one to two quarters."

"The new capital rules for banks with $100 billion or more in assets will likely require them to include AOCI in regulatory capital calculations, said the JPMorgan analysts.

As a result of the new rules, JPMorgan's view was that trimming dividends would be a more likely action to accelerate the pace of capital accretion organically.

However, they noted that "while the devil will ultimately be in the details of final capital rules being released," the slow phase-in to comply with the proposed rules should provide KEY with "enough runway to manage its capital to required levels with less much risk of a dividend cut over the near-term."

"From this juncture, we see a more balanced risk/reward," the analysts concluded.

Another critical indicator of this shift is KeyCorp's cost of deposits which has seen a nearly 25-fold increase year over year, from a mere 0.06% in the second quarter of 2022 to 1.49% in the second quarter of this year.

Despite these challenges, KeyCorp continues to navigate the turbulent market conditions. The rate at which customers are leaving is not rapid enough to threaten the bank's survival. However, rising rates are altering customer banking habits, forcing KeyCorp to adapt. These changes are contributing to an increase in costs and necessitate close monitoring by shareholders as they evaluate this regional bank stock.
